I read with all this bail-out stuff going on that hedge funds could responsible what is a hedge fund and how does it effect the economy?

Usually arbitrage traders or traders that trade on using a quant model. For the most part its prop desk traders that move on to hedge funds, but also equity analysts with good track records and former mutual fund portfolio managers.

And yet…you see guys like Buffet who claim of having extraordinary abilities to pick winners
It’s like if some lucky guy wins the lottery and people admire him because of his ability to “pick winners”
Imagine…millions of people buying and selling stocks each of which driven by own beliefs.
Also…forget the idea of arbitrage – as one study from the University of Chicago says: “There is a free lunch, but by the time you get there…it will be already eaten out
